Yeah PNG's are also supported(in addition to JPG's).

Optimal resolution will have to match whatever area ppsspp ui occupies on the screen, but unless you like a very detailed(aka distracting) image for your background, you shouldn't really worry much since the image will just be slightly stretched if you don't get it right.
