it's no less legal than playing offline.

whether that's legal depends on local laws and how you obtained the games you're playing.

Well I dunno whether its legal or not... thats why I'm asking ^^

in that case it isn't legal, but the police won't bother knocking on your door for receiving a single iso file.
they won't bother with piracy, and the rightholders(in this case capcom i think) won't bother unless you share that file with a lot of people.

How can it be illegal, we are creating our own servers to play online, of which our friends can come & join in, nothing to do with anyone else.
Completely different to connecting to the PlayStation network for free, as that is owned my Sony, and so would be illegal in some ways I guess.

Why wouldn't it be? It's not like you're connecting to PSN, which would violate user agreements, most likely. Adhoc online methods are simply connecting two or more games together over the internet. It's no more "dangerous" than using Pro Online on your PSP, or Xlink Kai.
