The Apple TV 2 has the same CPU and GPU as the iPhone 4 and has 8GB of internal memory (about 6GB usable) and 256mb of ram. It can also be controlled by a bluetooth keyboard which makes it possible to play games.

I know almost zero about this device. Does it have apps normally? Do people jailbreak them? If yes to both, it sounds potentially possible.

Yeah, it uses .frapplication as the apps. The Apple TV 2 uses a modified version of iOS. Here is a sample .frapplication Source Code http://nitosoft.com/ATV2/helloWorld.zip

Just a warning that the iPhone 4 has very weak specs (so this does too).
The PowerVR SGX535 won't get you very far.
Not sure if they overclocked it because the device always has power but basically, don't expect much.
